If your employer just dropped pension buyout paperwork on your desk and asked whether you want a monthly check for life or a one-time lump sum, there is a detail buried in the tax code that most retirees trip over right at the finish line. You can move the entire lump sum into a traditional IRA through a direct rollover, and the IRS will not collect a dime until you start taking money out. But mess up the execution, and the same move can trigger automatic withholding and a tax bill you never should have seen in the first place.

Where the Rule Lives

The rollover rules are spelled out in Internal Revenue Code Section 402(c), while the actual distribution mechanics fall under Section 401(a)(31). The withholding trap lives in a different section, IRC Section 3405(c), which requires plans to set aside 20% for federal income tax on any eligible rollover distribution that gets paid directly to the participant rather than sent straight to another qualified plan or IRA. Direct vs. Indirect: The Costly Difference

If the check is made out to you, that is an indirect rollover. The plan must withhold 20% from the top and send it to the Treasury. You then have 60 days to deposit the full original amount into an IRA, including replacing the withheld portion out of your own pocket. If you miss the deadline or fail to replace the withheld cash, that shortfall is treated as a taxable distribution. If you are under 59 and a half, you also pay a 10% early withdrawal penalty. The direct trustee-to-trustee route avoids the withholding entirely.

What You Actually Gave Up

The monthly annuity you walked away from was a guaranteed lifetime payment, backed by the Pension Benefit Guaranty Corporation (PBGC) up to statutory limits that reset each year. Most private pensions carry no cost-of-living adjustment, which is a real erosion, but the checks arrive whether you live to 72 or 102. A joint and survivor election, meaning a reduced payment that continues to your spouse after you die, disappears too. Take the lump sum, and that survivor protection is now your problem to solve inside the IRA.

What You Gained

The lump sum offers control over the timing of withdrawals, liquidity for a long-term care event, an inheritable balance for heirs, and room to run Roth conversions in low-income years between retirement and Social Security. It also opens up the option of investing the balance yourself, whether that means I Bonds currently paying a 4.26% combined rate, a 30-year Treasury at 5.22%, or something more conservative than the 1.71% FDIC national average on a 12-month CD as of August 1, 2026. The lump sum is calculated using interest rates at the time of the offer, so identical pensions can produce very different numbers, as the federal funds target upper bound sits at 3.75% versus other rate regimes.

One Catch Nobody Puts in the Brochure

The deferral is not forever. Once you hit your required beginning date, the IRS starts collecting through required minimum distributions (RMDs), whether you decide to take them or not. Under the SECURE 2.0 Act of 2022, the RMD age is 73 for people born in 1951 through 1959 and 75 for people born in 1960 or later. Miss an RMD and the excise tax under IRC Section 4974 kicks in. Two more things to watch. Your spouse has specific consent rights when you waive a joint-and-survivor annuity, and those forms are not optional. And if any portion of your pension balance is after-tax money, the pro-rata rule under IRC Section 72 governs how future IRA withdrawals get split between taxable and nontaxable. Get the paperwork right, name the IRA custodian on the distribution form, and the tax bill waits.
