A 67-year-old widow receives a $500,000 life insurance benefit after her husband dies. The principal arrives exactly as promised: generally free of federal income tax. The interest is another matter.

While the proceeds remain with the insurer, they earn $10,000 before she finally receives the money. That smaller piece shows up as taxable interest and can flow into the income Medicare uses to set future Part B and Part D premiums. The $500,000 may never touch her taxable income. The $10,000 can.

Tax-Free Proceeds Can Still Produce Taxable Income

The IRS generally excludes life insurance proceeds paid because of the insured person's death from gross income. Interest paid on those proceeds does not receive the same treatment. That distinction matters whether the insurer pays interest while proceeds remain on deposit or the beneficiary chooses an interest-bearing payout arrangement. The death benefit keeps its tax advantage. The earnings on top of it do not.

For Medicare, the relevant figure is modified adjusted gross income (MAGI), which generally starts with adjusted gross income (AGI) and adds tax-exempt interest. So taxable interest from the life insurance proceeds can help push her across an income-related monthly adjustment amount (IRMAA) threshold. The policy did what it promised. The extra earnings created the surprise.

Filing Single Leaves Less Room

Suppose her usual MAGI after her husband's death is about $105,000. In 2026, a single filer can have up to $109,000 of MAGI and still pay the standard $202.90 Part B premium. Add $10,000 of taxable insurance interest, and she lands around $115,000. At that level, the 2026 Part B surcharge is $81.20 a month, bringing the total Part B premium to $284.10. Part D adds another $14.50 monthly surcharge on top of her drug-plan premium. Together, that is about $1,148 for the year.

The sting comes partly from filing status. A married couple filing jointly can have up to $218,000 of MAGI in 2026 before IRMAA begins. A widow filing single reaches that first line at $109,000. Her Husband's Death May Also Give Her an Appeal

This is where the situation gets more forgiving. Death of a spouse is one of the life-changing events Social Security recognizes on Form SSA-44. If the death caused her household income to fall, she can ask Social Security to base IRMAA on a newer, lower income figure instead of relying solely on the older tax return.

The $10,000 of interest does not become tax-free because she files the form. Nor does SSA-44 automatically erase every surcharge. What matters is whether her income genuinely fell after her husband's death and what her newer MAGI looks like. That gives her something more useful than a blanket no appeal rule: a reason to run the new household income before accepting the premium notice.

Give the Payout Choice a Second Look

Before leaving a large death benefit with an insurer for an extended period, follow these three steps:

  1. Ask how and when interest will be credited, and whether taking the proceeds sooner would reduce taxable interest.

  2. Estimate the resulting MAGI if Medicare IRMAA thresholds are nearby.

  3. If a spouse's death lowered household income, check whether SSA-44 can bring the Medicare calculation closer to the income she is actually living on now.

Her husband's policy can still deliver exactly what it was meant to provide: a large, generally tax-free financial cushion at a difficult time. The useful distinction is knowing that once the benefit starts earning money of its own, that new money plays by a different set of rules.
