The Federal Reserve has a narrow path to walk. Inflation remains above its 2% target, oil prices have climbed amid renewed tensions in the Middle East, and an August jobs report showing 162,000 new positions gave policymakers less reason to worry about a weakening economy. At the same time, inflation has cooled from its 2026 highs, leaving room for the Fed to keep rates unchanged.

That balance has put Friday's consumer price index (CPI) report at the center of the market's attention. Investors are no longer debating whether inflation matters. They're trying to determine whether August's numbers are hot enough to force the Fed's hand at its Sept. 15-16 meeting.

PPI Just Raised The Stakes

Thursday's producer price index (PPI) report complicated the picture. According to the Bureau of Labor Statistics, producer prices increased 0.4% in August, up from 0.1% in July. On a year-over-year basis, PPI accelerated to 5.4% from 4.8%. The monthly increase matched economists' expectations, so the report wasn't technically hotter than forecast. But the annual acceleration provided another reminder that inflationary pressure hasn't disappeared.

Energy was a major contributor, with prices jumping 4.2% during the month. Core wholesale inflation also remained elevated, making tomorrow's consumer data even more important.

Prediction markets reacted quickly. Polymarket's market for a September rate hike had been pricing roughly 54% odds before the jobs report; the latest market data now puts the probability at 63%.

That tells investors the market is already leaning toward a hike, so a hot CPI reading could push those expectations even further.

CPI Has A Narrow Target

Economists surveyed ahead of the report expect headline CPI to increase 0.4% in August, with core CPI -- excluding food and energy -- rising 0.2%. That would put annual headline inflation around 3.4% and core inflation near 2.4%.

Those numbers wouldn't represent runaway inflation. But they're still above the Fed's 2% target.

The core figure may matter most. Energy prices have been distorted by geopolitical events, while core inflation gives policymakers a better look at underlying price pressures. MarketWatch notes that a 0.3% monthly core increase could strengthen the case for a hike, while a 0.1% reading could give policymakers more reason to hold.

Ironically, that makes tomorrow's report less about whether inflation is "high" and more about whether it is cooling fast enough. The Fed's current target range is 3.50%-3.75%, while Reuters reported that most economists still expect rates to remain unchanged through the end of 2026 before Thursday's PPI report.

That disagreement creates opportunity -- and risk -- for stock investors. A cooler CPI could ease Treasury yields and support rate-sensitive growth stocks. A hotter report could produce the opposite reaction as investors price in tighter monetary policy.
